I was playing with this on my lunch break, and it's basically like a heritage quest reward. You examine it to turn it into a house item, and examine it again to turn it back into a weapon. The original quest rewards were given out in ten-level increments, so the item you retrieve will be of the highest level ending in 5 that your character can equip. As far as I know, there's no limit to the number of times you can do this.

Does this only work with heritage quest type items?

If so, will those old running boots by the door now upgrade to a better item?

If you pick those items back up and remove the mounting, they turn back into the items they used to be. They do not Scale as they a) came from a quest that does not scale and b) there are no other versions of the item(Unlike the last live event reward). If you sold an HQ item you can get it back from the "Shady Swashbuckler" on the Nek Forest Docks.

I sold mine before the new GU and saw in the notes what was going to happen to it so I bought it back from the guy I sold it to the same day. I don't know if you sold it earlier if it will be on the buy back option tab for the merchant.

I was level 21 or 22 when I got my Celestial weapon, and was very disappointed to get a lvl 15 weapon that wasn't as good as what I had already. I sold it to an npc merchant ages before they ever announced the trophy and upgrade options on the test update notes. If I'd had any clue this might ever be an option, I'd have held on to it.
